Not only Kalos dex. You can transfer over Pokemon and breed them then use the offspring (hatched in Kalos) for battle.

Sorry, I'm still a little confused. In the opening post it says only Mewtwo, Xerneas and Yveltal are banned, which makes me think only Pokemon in the three Kalos dex's are allowed. So are Pokemon such as Swampert and Excadrill out of the competition?

No. You can transfer 'em to your X/Y game and breed for a Kalos born offspring to train and use.
